It also does not need to capture 100% of the market. Today&#8217;s state-of-the-art product could be obsolete in just a few years. To stay ahead of the curve, AAOI must continually invest in R&amp;D to develop new products.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>Cyclical Capital Expenditure: <\/strong>While we believe the long-term trend in capital expenditure from cloud companies is up, expenditures will not grow in a straight line. Periods of slower spending can lead to temporary softness in the overall demand for networking equipment, even if the long-term trend continues.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">These risks are some of the reasons AAOI&#8217;s share price can react quite violently after earnings. If you are considering investing in AAOI, you should be comfortable with high volatility and thinking long-term.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<h2 id=\"11-why-i-believe-aaoi-deserves-a-place-on-investors-watchlists\" class=\"wp-block-heading\">Why I Believe AAOI Deserves a Place on Investors&#8217; Watchlists<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">I typically look at three questions when thinking about growth stocks.<\/p>\n\n\n\n<ol class=\"wp-block-list\">\n<li>Does the company operate in a space with strong long term tailwinds?<\/li>\n\n\n\n<li>Does it have a moat to participate in that growth?<\/li>\n\n\n\n<li>Could today\u2019s business realistically become many times larger if management executes well over the next 5-10 years?<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\">I think Applied Optoelectronics passes each of these questions at a reasonable level.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">AI spending on infrastructure will not evaporate overnight. The world is going to need more computing power every year and bandwidth has become critical component of every AI deployment. Whether its generative AI, self driving cars, robotics, or enterprise automation the next five years bring. Each of these use cases will require massive amounts of data being transferred between computing platforms.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">AAOI is right in the middle of that value chain.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Unlike say Quanterra trying to build AI consumer software, Applied Optoelectronics is selling foundational infrastructure. The specific end-user application can shift over time but I think demand for high-speed optical networking will persist.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">That\u2019s not say investors are guaranteed wonderful returns. Execution is still important. Management needs to continue to win customers, have a competitive product pipeline, and make improvements to profitability. But I think the total addressable market is much bigger today than it was just a few years ago.<\/p>\n\n\n\n<hr class=\"wp-block-separator has-alpha-channel-opacity\"\/>\n\n\n\n<h2 id=\"12-final-thoughts\" class=\"wp-block-heading\">Final Thoughts<\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">Applied Optoelectronics is not going to be for everyone. It\u2019s not boring, stable blue chip stock, it doesn\u2019t pay a dividend and the share price can move violently. If that doesn\u2019t scare you away\u2026<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">There\u2019s a less obvious AI play hiding inside AAOI.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Wait there\u2019s more\u2026<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">While AI itself is a key part of the bull case for Applied Optoelectronics, it\u2019s also worth noting that the company\u2019s business is built on top of a number of long-lasting trends. Cloud computing, hyperscale data center builds, fiber optic network upgrades and bandwidth demands are just growing globally. Artificial intelligence will only fuel that demand further.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Above all else, AAOI is a small cap company with a ton of room to grow. Assuming management executes as they have been, books more hyperscale wins and continues to gain ground in the shift to 800G and beyond (think 1.6T) products, applied earnings could significantly increase over the next few years.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Like any other growth stock, patience will be required if you buy into Applied Optoelectronics. There will be plenty of ups and downs in the short term. But if you\u2019re willing to look past the volatility and focus on the bigger picture, Applied Optoelectronics could be a great way for investors to gain exposure to the continued build-out of global AI infrastructure.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">To me, AAOI isn\u2019t an \u201cAI stock.\u201d It\u2019s an infrastructure play with exposure to one of the key building blocks needed for artificial intelligence to function at scale.
